Understanding and Applying the Small Business Deduction in Canada

The Small Business Deduction (SBD) is one of the most significant tax advantages available to Canadian-Controlled Private Corporations (CCPCs). Understanding how it works and how to maximize it can save your business thousands of dollars annually.

The SBD reduces the federal corporate tax rate from 15% to 9% on the first $500,000 of active business income. Combined with provincial small business rates, the total tax rate on eligible income can be as low as 12.2% in Ontario.

To qualify, your corporation must be a CCPC โ€” meaning it must be a private corporation controlled by Canadian residents. Public companies, foreign-controlled corporations, and their subsidiaries do not qualify.

Active business income includes income from any business carried on by the corporation, but excludes investment income (interest, dividends, capital gains), rental income from property (in most cases), and income from a specified investment business.

The $500,000 business limit must be shared among associated corporations. If you own multiple corporations that are associated (through common ownership or control), the combined group shares one $500,000 limit. Structuring your corporate holdings to manage this limit requires careful planning.

The business limit is reduced when taxable capital employed in Canada exceeds $10 million, and eliminated entirely at $15 million. This grind primarily affects larger businesses but should be monitored as your business grows.

Passive income earned by the corporation can also reduce the business limit. When a CCPC's adjusted aggregate investment income exceeds $50,000, the business limit is reduced by $5 for every $1 of excess passive income, reaching zero at $150,000 of passive income.
